Carta del presidenteLetter from the chairman
2009 will go down in history as one of the strongest financial rallies on record. Ironically, few investors took due advantage of the stockmarket’s best ever years; these few, fortunately, included EDm’s clients.
Our repeated insistence at the start of the year that “the world is not coming to an end” and that the governments “would do their bit” to stave off a long recession was borne out throughout the year. In march the markets cottoned on. This confirmed our second conviction: that the prices of financial assets that fallen to such an irrationally low level that an upturn was inevitable.
This annual report shows that EDm’s clients have participated in the upturn of asset values, which has been solid, largely offsetting the losses of 2008.
Our clients know, however, that this was our message at the start of the year but as the market recovery picked up speed our stance became more cautious. Why was that?
Answering this question sets the tone for 2010 and perhaps the following years. The answer is basically twofold:
• The 2007-2009 crisis was not a traditional cyclical crisis but rather a “balance sheet crisis”, i.e. an excess of borrowing. History shows that crises of this type have prolonged deflationist effects and their cure takes time.
• As from 2010 the world will have to pick up the tab for the government’s depression-avoidance measures and their inexorable remit, sooner or later of putting public finances in order.
The economic recovery is therefore likely to be slow and halting. In 2010 and perhaps even in 2011, this slowness will try our patience and the halting character will fray the nerves of the financial sector. We therefore believe that the risk premium cannot continue to fall and investors are not going to be able to switch back easily to the gung-ho days of yore as in other financial recoveries.
EDM 6 MEMORIA ANUAL 2009 cARTA DEL PRESIDENTE ANNUAL REPORT 2009 LETTER FROm THE cHAIRmAN
This sober conviction by no means spells disaster. On the contrary it confirms that our non-speculative investment approach is not only rational and prudent but also essential in the coming years. It comes as some satisfaction, for example, to find that the profits of the companies we invest in grew in 2009 by 9.5% as against the two-figure fall for the market as a whole.
The trend in 2009 also brought other satisfactions. The contribution of our investment in high yield bonds through our EDm credit Portfolio fund was particularly significant in conservative investment portfolios and we believe will continue to be so in coming years.
Some will likewise be surprised by our conviction that quality hedge funds are an attractive investment for conservative investors and our refusal to get swept along with the hysteria of some private bankers and the press who jump on their bandwagon. Here again 2009 bore out our judgment. And our EDm capital Selection fund clocked up a half year result of 5.6% (IRR) after 12 years, a very difficult period for most investors.
At last on 21 December we transformed EDm Asia SIcAV into EDm Emerging markets SIcAV, which will invest in companies of emerging countries that, in our opinion, should figure more prominently in our equity portfolios.
As for EDm’s business trend, readers of this annual report will see that the total assets under management (Aum) stood at €1.126 billion at the end of 2009, 22% up on 2008. most of this growth is due to the recovery in asset values although we also recorded a €34 million growth in the net input of new assets under management. This Aum upturn came as welcome news, since in 2009, as we announced in the annual report of 2008, we continued to reinforce our human team with our sights set, once more, on the long term.
EDM 7 MEMORIA ANUAL 2009 cARTA DEL PRESIDENTE ANNUAL REPORT 2009 LETTER FROm THE cHAIRmAN
EDm’s net consolidated profit in 2009 was 2.1 million euros, a figure almost exactly matching 2008’s figure, albeit with a crescendo throughout the year rather than the dwindling performance of the previous year. Although we are still some way behind our all-time high of 2007, 30% to be exact, we wish to thank our clients for their steadfast loyalty to EDm during this difficult period 2008 and 2009. We will never forget this trust and will double our efforts to be worthy of it.

2009 saw one of the most spectacular rallies in financial history, when markets finally became convinced at the end of Q1 that the authorities – governments and central banks – would overcome the deflationist and recessive forces.
The upshot was a very favourable year for investors in assets subject to price risk, in particular, shares and corporate bonds. On the contrary, investors who shrank away from the market and took refuge in bank deposits and/or money market assets, looked on astonished at this spectacular upturn without taking any part in it.
The upturn in financial asset prices was counteracted by the lower risk premium required for investing in them. This lower risk premium, i.e., less fear and uncertainty, can be explained by three basic reasons:
• The anticipation of the markets
The markets, unlike the macroeconomic figures, are forward-looking and react positively not when things are already improving but when they at least bottom out.
• The recovery of national economies
By the second half of the year germany and France were already clocking up positive quarterly growth figures, bearing out the success of the authorities’ anti-crisis measures.
• The potency of interest rates
Low interest rates are a powerful lever forcing investors with the highest yield expectations out of the money market and into the bonds and shares market.

After falling to an all-time low by the end of 2008, 10-year bond yields picked up during the first half of 2009, then holding surprisingly steady in the second half despite the heavy market appeals of the treasuries of the different countries. graph 3 shows the 10-year bond yield trend in the secondary debt markets of the uSA, germany and Spain.

The main purchaser in these markets has been the bank sector, which has directed a great part of the liquidity obtained from central Banks at very low costs to invest it with attractive margins and at very low risk. The steady withdrawal of monetary stimuli should trim this demand in the future, ushering in a rise in yield, i.e., a fall in the secondary-market price.

2.2. ThE CREDIT MARkET
The credit market, i.e., private bonds, was probably the star sector of the year, both in terms of investment grade bonds and high yield bonds.
Investors fleeing the low yield of the money market have directed their profitability search towards this segment rather than the stockmarkets.
This has sparked off spectacular price recoveries or, what comes to the same thing, a fall in the spread with regard to public debt of the same maturity.
graphs 4 and 5 trace this reduction in spread.

This has also allowed companies to place their issues not only to refinance previous issues soon to fall due but above all to circumvent the banking credit squeeze. graph 6 shows the private bond issue trend in recent years and in 2009. The volume of new issues has been huge.

ThE NEW REGULATORY fRAMEWORK fOR BANKS
central banks and governments have bent over backwards in 2009 to restore the health of the world banking system. Either by way of creating abundant liquidity, asset purchases or capital injections, their aid measures have been massive and shrewd.
That said, once the situation has settled down again, governments and regulators will have to tackle the task of defining the future regulatory framework to ensure that the same situation does not happen again. This task, which is essential, is taking longer than would seem to be reasonable, while the behaviour of some banks is still causing considerable irritation among taxpayers.
The latter watch on agog as the managers of the banks saved from bankruptcy with public money continue paying out bonuses worth millions of euros. This behaviour conjures up different responses. The first knee-jerk populist reaction is to slap extremely high taxes on these dividends. We doubt that this could last very long.
more important, however is the fierce debate in the uS Senate about the future of the banking activity. It will be remembered that the great Depression of the 1930s brought in there a radical separation between commercial banking and investment banking (called the glass Steagall Act after its legislative sponsors).
For many years this separation consecrated the principle that the traditional banking activity – taking in deposits and granting loans – essential for the economy to work properly, should be protected by the public authorities but not investment banks, which, strictly speaking, have no banking licence.
This separation was abolished in the 1990s in favour of the universal banking model. Within this model the activities of investment banking, more profitable but riskier, steadily took on more weight among the major international banking

groups in relation to the “boring banking” of accepting deposits and granting loans. And it is these activities that, loan financed in the wholesale markets, sparked off the financial crisis.
Two rival schools of thought have opposite ideas about how best to design a future scenario in which these excesses do not reoccur. Some believe that suitable regulation on minimum capital requirements and maximum leverage would suffice. Others are staunch defenders of a return to the old separation between commercial banking – seen as an activity worthy of public protection – and investment banking – seen as a speculative activity that should be left to the mercy of the market.
Will we go back to the glass-Steagall Act? 2010 will tell us.
ThE CREDIBILITY Of PUBLIC fINANCES
One of the consequences of the subprime crisis we are suffering is the transfer of private debt (families and banks) to the public sector. The additional borrowing to palliate the effects of the downturn is concurrent with sharp falls in public revenue; small wonder that there should be so much concern about how to restore the confidence in and credibility of public finances in the medium term.
This is a moot point because government debt is deemed to be “the” risk-free financial asset underpinning the various assets of growing risks. What happens if the very foundations begin to topple? market pressure on the 10-year public debt yield of some countries (Ireland, greece, Spain) makes some pundits shudder. The uSA’s debt levels now bear comparison only with those clocked up after World War II.

¿y a España?
Historically, debt levels of this size were solved by economic growth and inflation. Economic growth generates tax revenue and inflation lightens the real load of the borrower – the governments – at the cost of the real impoverishment of the lenders (debt investors).
But that economic growth was fuelled by the demand previously held in check during the war, non-existent in this case. Inflation driven by debt monetisation, i.e., printing money, is now an option only for countries with monetary independence (uSA, united kingdom, Emu as a whole, Japan).
Any serious attempt to put public finances back on their feet would involve contention of the non-financial expenses, a very unpopular measure, and then an increase in the tax trawl when the economy finally picks up. In other words, acknowledging the impoverishment at public and private level: this is what Ireland has done and what the market is demanding from greece. And from Spain?
ThE PROBLEMS Of ThE EURO zONE
The euro as a common currency is now ten years old and has been more successful than the more pessimistic pundits augured. These pessimists have latched onto the difficulties of the peripheral countries of the euro zone (Portugal, Spain, Italy, greece and Ireland) as confirmation of their gloominess.
The table below shows the public-debt situation and trend of the different countries of the euro zone, as a ratio of their gDP, showing also the worsening trend from 2007 to 2011. graph 10 bears out the concerns of many who thought that the governments with the worse problems would not have the nerve to bring in the unpopular belt-tightening measures that the situation calls for.
Some even predict that certain countries will drop out of the euro or even that the single currency

But this does not prevent us from pondering two consequences of the growing gap between the hard core and periphery of the Emu. Firstly, that the strong countries are calling for harsh belt-tightening measures from any aid-receiving country if there is an “investors’ strike” that resists financing the deficits of the least creditworthy countries.
Secondly, it is essential to restore lost competitiveness to rekindle economic growth. This means promoting long-awaited reforms, but sooner or later this will be forthrightly called for by the markets.

ThE RETURN Of hEDGE fUNDS
In autumn 2008, bang in the middle of the financial crisis, some excited politicians and private bankers looking for a scapegoat for their own negligence heaped the blame for the crisis on hedge funds, flying in the face of all real evidence. This set off a stampede of investors fleeing hedge funds, whose volume dropped by half between 2007 and 2008.
In spring 2009 interest picked up once more and hedge funds began to bounce back. This was no coincidence. First and foremost the regulators, headed by the British FSA, declared what everyone already knew: hedge funds did not cause the crisis. moreover it was regulated entities – the banks – that foundered. Secondly, even though 2008 results were their worst ever, they were still much better than traditional funds.
Strangely enough this declaration has not led to the logical result but quite the opposite. Surprisingly the European commission has set in motion a much-questioned project of regulating all alternative funds in Europe (hedge funds, private equity funds, real estate funds). This Directive, cobbled together hastily under the political badgering of France and germany, suffers from grave loopholes and may well force many fund managers outside the community’s financial centres.
Furthermore, many hedge fund managers are starting to use traditional funds for offering long/short strategies authorised by the ucITS IV Directive.
In any case EDm has stuck by its conviction that a suitable and prudent selection of alternative fund managers helps to spread and stabilise portfolio results. Our longstanding experience in hedge fund investment (12 years) more than bears out this claim.

ThE YEAR Of CORPORATE BONDS
corporate bonds, also called the credit market, have performed brilliantly in 2009. unlike private debt, whose default risk is considered to be negligible in normal conditions, private bonds’ basic risk is payment default, i.e., that the issuing firm falls down on the interest payments and/or principal reimbursement of the issued debt.
From autumn 2008 to march 2009 public-debt and credit yields went down divergent paths, as shown in graph 11. In these early days of the slump investors sought refuge in public debt with the known consequence: rise of prices, and fall of yield. In the credit field both investment grade (Ig) debt and lower-quality high yield debt went the other way, due to the fear of declining solvency and consequent default risk.

When the markets cottoned on in march 2009 to the fact that governments would act to stave off a long depression and that the upturn was only a question of time, many investors grasped a chance that only comes along from time to time. By buying investment grade (Ig) or high yield (Hy) private bonds they obtained high effective yields and then the subsequent price upturn has afforded them sizeable capital gains. Taken together with the coupon yield this added up to high two-figure profits.
many investors wonder about the ongoing attraction of credit from here on in. First and foremost a distinction has to be made between the investment grade (Ig) bonds, always dependent on the public debt trend, and the high yield (Hy) bonds, more dependent on the risk of each issuer. In any case investors will have a wide-ranging offer of private bonds since bank credit is likely to remain tight for a fair amount of time.
This means that the yields to be obtained by investors in a context of normalisation, i.e., high interest rates and economic uncertainty, will keep up the attraction of corporate bonds.

This trend prompted many investors to purchase shares and public debt of the emerging countries in 2009 and this looks set to continue for the foreseeable future. EDm shares the strategic opinion that, barring unforeseeable events, economic growth, and ipso facto rising profits, will favour emerging countries.
Nonetheless, the share portfolios of these countries should be built up steadily rather than instantly. Firstly because market history has shown time and time again that even the most unanimous opinion might degenerate into overpricing (graph 14).

Secondly, many of these countries’ economies are still tied in with the raw material price trend, which is volatile and highly cyclical.
True it is that their macroeconomic figures have changed radically since the crisis of 1997. Their public finances show a more stable profile than developed countries and their dependence on external debt has been greatly reduced. They have also dropped the system of fixed parities in favour of floating parities.
Lastly, although the institutional framework of these countries has substantially improved in recent years, they still fall far short of the normal standards in developed countries.
Although we ratify their strategic interest, therefore we also stress the need for a careful choice and prudent procedure.

ACTIVOS TOTALES GESTIONADOS (ATG)
TOTAL ASSETS UNDER MANAGEMENT (AUM)
At the end of 2009 the EDm group of companies was managing a total of 1.126 billion euros, an increase during the year of €203 million or 22%. As in 2008, most of this change was due to the valuation of the assets managed, but this time rising rather than falling, and weighing in with an input of 167.8 million euros (+18%).
During 2009 the group also received 34.4 million euros from net input of new assets managed (+3.7%).
graph 15 shows the Aum trend since 1994. EDm’s compound annual growth rate (cAgR) since its foundation in 1989 adds up to 19%, slightly higher than in 2008 due to the 2009 upturn.

This breakdown reflects our conviction that equity risk is compatible with a conservative management approach, providing that fundamental principles are observed in the selection and valuation of companies.
The breakdown shown in graph 17 has held relatively steady over time and is fruit of EDm’s management style.
money-market and bond funds have increased due to the dual effect of creating the EDm credit Portfolio, which invests in high-yield bonds, and the reshuffling of some discretionary management portfolios towards more defensive assets.

Nonetheless, the total amount of each asset class for our whole set of clients is shown in graph 17.
EDM’S TREND IN PERSPECTIVE: PRIORITY GIVEN TO OUR CLIENTS’ INTERESTS
As usual in our annual reports, we give over a section to recording the main figures of our profit and loss account in a comparative table (table 5).
As we announced last year the fall in Aum in Q4 of 2008 lingered on into Q1 of 2009. Fortunately, the market upturn in Q2 of 2009 palliated the negative effect as the year wore on.
In all, revenue has not yet reached the 2008 level and lies 8.8% under the previous year’s level while costs grew only by 1.7%, despite adding an executive to the sales team in the madrid office and a analyst-manager to the investment team in Barcelona.

NOVEDADES EN NUESTROS fONDOS: EDM EMERGING MARKETS

The income of 2009 is the result of two contradictory effects. One the one hand it was boosted by the upturn in asset values and the input of new assets under management. On the other, the reduction of the equity share of our portfolios, in accordance with our defensive strategy to face the challenges of 2010, brought down the average commission. This confirms that EDm’s interests chimes in perfectly with its clients’ interests.
NEW DEVELOPMENTS IN OUR fUNDS: EDM EMERGING MARKETS
At the end of the year we completed the transformation of EDm Asia into EDm Emerging markets, which has also absorbed EDm global Value.
This new development aims to offer our clients an investment vehicle specially designed for investing in companies based in emerging economies or carrying out their main business there.
This strategic decision has been taken in light of the reflections made under the key investment issues 2009 (page 21) and there is no need to repeat them here. EDm is well aware that the world’s economic balance is changing and considers that the risk-opportunity equation is now favourable for investing in these companies on a conservative basis.

EDM CREDIT PORTfOLIO: fIRST YEAR
In the annual report of 2008 we announced the recent launch of this fund, designed exclusively for investment in high yield private bonds.
We mentioned then the fine investment chance offered by the irrationally low prices offered in the market. Twelve months later this conviction has been proven correct, as borne out by the appreciation chalked up by EDm credit Portfolio (+26.96%).
Although many will already find this evidence convincing we nonetheless think it worthwhile to draw attention to other notable traits of EDm credit Portfolio.
hIGh yIELD # jUNk
The lower quality bonds segment includes ratings ranging from BB to D. Obviously all lower quality issuers belong to high yield. But not all high yield is junk.
EDm credit Portfolio invests only in issues with BB and B ratings, whose balance between spreads and insolvency is perfectly acceptable for conservative investors. In the first year the default rate has been nil.
SPREAD
At the end of 2009 EDm credit Portfolio was investing in 153 firms belonging to the least cyclical sectors, without any of them representing more than 1.8% of the total fund, whose volume is 92,467.92205 billion Euros.
EDM 49 MEMORIA ANUAL 2009 EL gRuPO EDm EN 2009 ANNUAL REPORT 2009 EDm gROuP IN 2009
ThE DRIvING FORCES bEhIND ThE RESULT
In 2009 the initial coupon and the price upturn combined fuelled a return of +26.9%; in 2010 after the abovementioned upturn, the likely total return will depend more heavily on the mean coupon (8.4% as at 31.12.09) and also the default rate, expected to be negligible or non-existent.
ThE SELECTIVITY IN OUR EQUITY PORTfOLIOS
EDm’s equity investment style is not presided over by macroeconomic or thematic considerations but rather the construction of portfolios on the basis of an intensive analysis of the investments.
This task is the responsibility of our team of 7 equity managers/analysts dealing with a stable of 85 firms. This team monitors these firms and pinpoints new investment opportunities after visiting companies, meeting up with specialist analysts and attending investment-related conferences. In 2009 alone this team held individual interviews with 150 companies throughout Europe.
This endeavour to find out about the business and get to know the executives of the companies where we invest our clients’ money endows our portfolios with a solidity that would be impossible to achieve with a more index-based investment style, as normally adopted by portfolio managers in Spain.

Barcelona, 12 November 2009madrid, 19 November 2009
On 12 November and 19 November, Barcelona and madrid, respectively, hosted EDm’s Investment Seminars.
EDm proudly brings its investment style to the widest possible audience. The major finance institutions have made management a distribution-based financial product. We, on the other hand, aim to stand out from the rest by offering a personalised service whose mainstay is its investment style.
Our seminars have no great academic aspirations. They have the more laid-back aim of making our financial investment policy perfectly comprehensible to our clients and friends, showcasing our investment style based on a long term view and individual selection of companies.
Judging from the healthy turnout – over 500 between both seminars – and the keen interest aroused, we believe they were a resounding success. This encourages us to organise them on a yearly basis.

Novedades EDMEDM updates
On 31 December 2009, Juan Soler gual retired after 17 years of successful professional work as a Partner and member of the Executive Board of EDm.
Since he joined EDm in 1992, Juan Soler has made powerful contributions to our company, thus completing a career with few equals as private banker and manager.
Even more, Juan Soler was a partner from whom we have inherited values we expect to see in all who join the capital of EDm: customer service, enthusiasm and hopes for the profession and loyalty to his colleagues and the company.
We, the Partners of EDm, thank him for his collaboration and wish him the very best in this new stage of his life.
