Let's Party Up

A s everyone knows who has attended the Air Carriers Purchasing Conferencein the past, this event is an invaluable opportunity to meet up withcolleagues, pitch new business, solidify existing relationships, and share a

toast commemorating the passing of another year. But what if we took thisopportunity to finally start a serious discussion about making a move to ensure thehealth of our businesses and the people who make it all happen on a daily basis?

There is a rising groundswell of support for the idea of establishing an industrytrade association - one that supports and represents aviation aftermarket suppliersand their employees. Here is a brief review of the idea and some of its potentialbenefits.

For Business OwnersAs we all know, there are fewer airlines now than there were yesterday. And chancesare that there will be even less carriers around tomorrow.

If your business is like most in the airline aftermarket, half of your sales ofproducts and/or services are to operators, and half are to other aftermarketsuppliers. That means that 50 percent of your total customer base is shrinking. Orrather it is consolidating, as the remaining players are actually not getting smallerbut are gaining in size, power, and bargaining position. At the same time, in thecontext of ever-increasing globalization, the supplier base (read: competition forsales to the same operators) continues to increase, as new companies enter themarketplace every month.

By joining together in a loose trade association, suppliers potentially couldestablish a better bargaining position with the end users, the airlines. For instance,what if a deal could be struck with individual airlines giving them an automatic end-of-year rebate as a percentage of the total dollar value of purchases made fromassociation members? In the event of an airline bankruptcy, what if it wasn't just yoursmall company pitted against a giant debtor, but instead you had the combinedstrength of an industry association and its membership in your corner?

Additionally, in this age of special-interest lobbyists barraging Washington, thoseof us in the aviation aftermarket certainly could benefit from representation. That oldadage ever rings true, "There is strength in numbers."

For Business EmployeesThe harder you work, the better you become at your job and the more experienceyou accumulate. The bad news is that all that hard work and experience begins tolose value as you approach a certain age. If you are in the 50-plus age group, you arefar more likely than younger blood to be identified as an expendable budget cut andthus be set adrift with a severance check and a handshake. Out in the job market,your chances of landing another position likely depend on a limited network ofpersonal contacts, who may not be hiring, and a vast range of employment Websites, where, again, you are at a disadvantage.

But what if you received preferential consideration from companies who aremembers of the aviation aftermarket association? All things being equal, what ifmember companies agreed to hire from within the network first, whenever possible?How valuable would it be for you to have an association, acting as the voice of anindependent, but influential, third party, actively promoting you?

Join the PartyThe ACPC is synonymous with the word “party.” Maybe we should add politics toour usual conversations. Is the next step establishing a new entity, designing it fromthe ground up to meet our needs? Or might the best course be to grant moreauthority to existing advocacy groups such as the Aviation Suppliers Association?

These are not my ideas alone but are the shared sentiments of a growing numberof our colleagues in the industry. Do you agree? Do you disagree? Do you have somesuggestions improving on the concept?

W ith about 27,000active aircraft, therevenue of the global

commercial maintenance,repair, and overhaul (MRO)market totaled approximately$53 billion in 2012, a 5 percentincrease over 2011. Thesefigures come from marketanalysts at ICF SH&E, anindustry consulting andtechnology solutions company,headquartered in Fairfax,Virginia. The company forecastsan increase to $59 billion in2013 and optimistically predictsrevenues approaching $85billion by 2022.

Highly technical engineMRO accounts for roughly 40

percent of the total MRO value,followed by component MROat about 21 percent. Airframeand line maintenance representabout 22 percent and 17percent, respectively.

There are indications thatearly retirement of inefficientaircraft will increase, largely dueto higher fuel costs, whichshould drive new aircraftpurchases. Another factor is anincrease in the availability ofsurplus parts from retiredaircraft that are still usable,even on newer aircraft models,likely causing some price andmargin compression on newspare parts among aircraft,engine, and parts suppliers.

Overall, the MRO market hasgrown more fragmented as the resultof significant changes in the industry.Because air carriers, as airworthinesscertificate holders, are primarilyresponsible for the airworthiness oftheir aircraft and for the quality of allof the maintenance and modificationsperformed on them, historicallycarriers have performed mostmaintenance in house, although someportion of work was outsourced. GE,for example, began servicing jetengines over 55 years ago. However,beginning in the last decades of thetwentieth century and continuing intothe twenty-first, there has been aprevalent trend among many airlinesto increasingly outsource MROservices.

MARKET-DRIVEN CHANGENew business models emerged in the1970s. Low-cost carriers entered themarket with a single type of aircraftand outsourced their heavy MRO,rather than make the costly capitaland personnel investments necessaryto perform those services themselves.As airlines faced deregulation,economic swings, 9/11 and its effecton the industry, and other factors,some fifty airlines filed Chapter 11bankruptcy proceedings in the UnitedStates alone between 1979 and 2012.

To stay afloat, the survivingnetwork carriers began to look forlower-cost MRO alternatives. In 1990,U.S. air carriers performed 80 percentof their MRO in-house; by 2011, thatfigure had dropped to 56 percent.Today, ICF SH&E estimates thatairlines globally outsource about 65percent of MRO.

Fragmentation in the MRO market

grew with outsourcing. Among theprimary market players are air carrierMRO facilities (including those thathave been spun off as subsidiaries),aircraft original equipmentmanufacturers (OEMs), engine OEMs,OEM and independent system andsubsystem providers and repairhouses, OEM component repair andparts suppliers, OEM authorizedlicensees, independent nose-to-tailMROs, independent airframe andengine MROs, and both licensed andindependent distributors.

In December 2012, theCongressional Research Office (CRS)released the results of an industrystudy, entitled "Offshoring of AirlineMaintenance: Implications forDomestic Jobs and Aviation Safety."This report stated that of the marketparticipants studied, airlines and their

MRO subsidiaries, such as LufthansaTechnik and Air France/KLM, claimclose to a 50 percent share of thecommercial MRO market. Majoraircraft and engine OEMs takeapproximately 42 percent share. (Thelatter figure is at least partiallyinfluenced by the maintenanceagreements offered with newequipment sales, a predictable-costoption that is popular with lessors,who own some 40 percent of theequipment in service.) Third-partyproviders, such as TIMCO andTAECO, account for about 9 percent

of commercial MRO revenues.ICF SH&E indicates that airline

interest and investment in alternativesto original replacement parts hasbeen increasing. Such options includeParts Manufacturer Approval (PMA)parts ($400 million), DesignatedEngineering Representative (DER)repairs (over $3 billion), and surplusparts ($2.3 billion). Together, thesethree alternatives now garner almosthalf of the revenue that OEM parts($12 billion) do.

OEMS STRENGTHEN THEIRPOSITIONSOliver Wyman, a multi-industryresearch and consulting firmheadquartered in New York City,regularly surveys executives fromleading airlines, OEMs, airlines, andindependent MROs about their views

of the commercial aviation MROmarket. Chris Spafford, a Partner inOliver Wyman's Aviation practice, saysthat in the company's 2012 survey,they discovered, "MROs have noticedmore OEMs limiting access totechnical publications, initiatinglicense agreements, and makingservice authorizations harder to comeby."

At the same time, OEMs are takingsteps to increase their market share.Such strategies include power-by-the-hour engine contracts and other long-term service agreements (often

initiated during the selling process).They also are introducing newupgrades, among several otherapproaches as shown in theaccompanying figure above.

Increased aftermarket attention byOEMs is understandable. Traditionally,engine manufacturers, for example,have barely broken even on newengine development and sales;instead, they recoup their investmentsby developing engine variantsadaptable to other aircraft models andthrough aftermarket spare parts andservice sales. Today, research anddevelopment costs are even higher, asthe market demands lighter weight,more fuel efficient, more reliable, andlonger-lasting equipment. Enginemanufacturers are having success withsuch improvements, but more efficient,reliable, longer-lasting engines reduceaftermarket revenues, making growthin market share even more essential tothe bottom line.

As to aircraft manufacturers,Spafford relates that the consensusfrom respondents is that aircraft OEMswill be most successful in buildingbusiness around their core areas ofcompetence, such as partsprovisioning, engineering, and so on.

He adds that these companies willlikely face greater challenges whenattempting to provide services, orbundles of services, farther from thesecore capabilities.

MARKET GAME CHANGER:INCREASING GLOBALIZATIONThe market analysts at ICF SH&Ebelieve that the strongest drivers ofMRO growth over the next 10 yearswill be the engine and componentmarkets, and that the fastest rate ofgrowth will be in Asia, reflecting theincreasing globalization of the market.China, which currently accounts forabout 9 percent of the MRO market, isexpected to grow at a 6.2 percentcompound annual growth rate (CAGR)through this period. Meanwhile, NorthAmerica and Western Europe, whichtogether account for over 55 percentof the market, will grow at moremodest CAGRs of 0.6 percent and 1.9percent, respectively.

Kevin Michaels, Vice President ofICF SH&E, reports that majorinvestments have been made in China"to enhance market access, performlabor-intensive MRO activities, and toget behind the 'tariff wall' andcustoms, which is notably

inconsistent." He says that Singaporeis favored for capital-intensive MROactivities, service parts distribution,and MRO-related research anddevelopment.

At the same time, MRO clustersare emerging in more southerlylocations, such as Mexico, CentralAmerica, North Africa, and Malaysia."The new paradigm," Michaels says,"is to manage value chain processesacross dispersed geographies."

Aircraft age and variety and thesheer volume of parts and systemscomplicate management of globallydispersed value chains. Boeingreports that the architecture of a 747-400, for example, incorporates 6million parts, 171 miles of wiring, and5 miles of tubing. As air carriers lookto offshore MRO work, especiallyairframe heavy maintenance visits(HVM), to low-cost regions,compliance with the requirements ofthe relevant national airworthinessauthorities - the Federal AviationAdministration (FAA), the CivilAviation Administration of China(CAAC), Transport Canada (TC), andso on - adds to the complexity ofenacting such measures in anincreasingly globalized marketplace.

This type of multinational situationtypically has been managed throughBilateral Aviation Safety Agreements(BASA) between countries, requiringextensive approvals and oversight toensure that safety is not

compromised. In the case of theEuropean Union and the UnitedStates, however, multiple agreementsare being simplified with a regionalagreement. The EU/US BASA, whichtook effect in May 2011, supersedesprior agreements between individualEU member nations and the UnitedStates. The transition to the new

agreement should eliminateredundant safety assurance activitiesthrough the validation andacceptance of design approvals andrepairs between the United States andthe twenty-seven EU members.

FAA safety concerns are soimportant that the U.S. Congressincluded provisions related to theoversight of foreign repair stations inthe FAA Modernization and ReformAct of 2012. Other airworthinessauthorities worldwide also areaddressing these issues.

GROWTH FROM COOPERATIVEAGREEMENTSOEMs are actively seeking MROgrowth opportunities. The aftermarketrevenue stream, essential to offsettingthe high costs of research anddevelopment, reaches higherprofitability the longer equipment is inservice. With aircraft retiring earlierand surplus parts entering the market,however, OEMs' spare parts revenuesare expected to decline. Additionally,new capabilities in engineperformance monitoring enabletoday's powerplants to stay on-winglonger, reducing servicing frequency.To compensate for the resultingshortfalls, OEMs are developing newvalue propositions, includingcooperative innovative agreements.

As an example, Lufthansa Techniksigned such cooperative agreementswith GE Aviation for the CF6-80C2

and CF34 engines and with CFMInternational for the CFM 56. Theagreements mark a new level ofcooperation and collaboration in theindustry to jointly develop and utilizeeach other's component repairs andother support elements for MROservices. By thus combining theirresources, the companies expect to

increase the options for theircustomers, thereby significantlyreducing MRO costs.

Cooperation between aircraftOEMs and third-party maintenanceproviders has been growing as well.Both Airbus and Boeing also areoffering broad service and supportprograms, utilizing their owncapabilities, combined with thesupport of established MRO andsupplier networks.

NEW BUSINESS MODELSSteven A. Melnyk, Ph.D., is Professorof Operations and Supply ChainManagement at the Eli Broad Collegeof Business at Michigan StateUniversity and a well-recognized

supply chain expert. He says thattoday's supply chain still isstrategically decoupled and price-driven, with participants focused onsupply chain disruptions and risk."Suppliers are still mainly beingmeasured by three critical indicators -price, delivery and quality," he notes,"with no particular link to theorganization's strategic objectives."

As an example, many rememberhow suppliers contributed to, andwere blamed for, the delay in gettingthe Boeing 787 to market. Hesuggests that many of Boeing's 787supplier problems resulted from notunderstanding what happens whenthe value proposition and thebusiness model changed. Boeing

moved from its traditional role as thecontrolling design authority, whichassembled parts and subsystemsproduced by thousands of suppliersto its own specifications, to anunconventional business model,where the company partneredstrategically with approximately fiftytier one suppliers responsible fordesign, integration, and assembly ofwhole sections and subassemblies.Problems arose when the latter modelrequired new levels of supplierengineering and management know-how.

In a related example about theimportance of choosing the rightbusiness model, Melnyk explains howJohn Deere misunderstood its

customers by selecting a businessmodel in which products were built tosuit as orders were received. "So," hesays, "what happened when thefarmer showed up in March to buy acombine? He was told it could bedelivered in October or November,long after he needed to harvest hiscrops. The result? He buys anotherbrand."

Melnyk's theories, as validated byreview of the stock price and revenuegrowth of various companies, indicatethat the performance results ofbusiness model innovations farsurpass those of innovations inprocess, product, and even customerexperience. "Tomorrow's supplychain," he says, "must be strategically

coupled, value-driven, global, andhighly adaptive." The strategic natureof those suppliers," he continues,

"will enhance corporate capabilityand make them a corporate asset.Outcomes, not outputs, are the goal."

To an industry that has embracedlean manufacturing and deflationarypricing agreements, Melnyk proclaimsthat the lean/cost model and a focuson innovation do not mix, becauseinnovative thinking requires free time,and lean principles consider excess oridle time to be Muda (from theJapanese term for waste). Therefore,"Cost savings isthe last refugeof the naive.Businesses needto get the focus offthe product and ontothe customer."

Melnyk describes apresentation by former Google

chief investment officer and vice-president of engineering,Douglas Merrill, about

transformational innovation based onthe customer's or user's needs, andallowing free time to think aboutthem. Users may not know what theywant, Merrill says - they did not knowthey wanted automobiles, for example- but they do know what problemsthey have, and transformationalinnovation stems from thatknowledge.

TREMENDOUS POTENTIALThe potential for new businessmodels in commercial aviation MRO is

great. Probably, the mostinteresting discovery in the

Oliver Wyman survey isthat airlines report,

"a

diminished overall satisfaction withthe services provided by OEMs andMROs." It very well may be thatmaintenance service providers are noteffectively aligning their offerings withwhat their customers are reporting astheir highest priorities. "The survey,"Spafford suggests, "may point to anopportunity for OEMs and MROs tobetter tailor their offerings to theircustomers' needs and forge moremutually beneficial relationships in thefuture."

Given the broad spectrum of MROoptions and the apparentdissatisfaction of a number of aircarriers with some of the currentofferings, the question is whetherforward-thinking companies will allowsome non-lean, "wasted" creativetime for innovation. It may be thatsuch a risky step is necessary todevelop the type of new businessmodels that will tap into theirstrengths, better serve theircustomers, and give them a significantcompetitive edge.
