The Psychology of the US Buyer

US Banking System Seized Up

US Buyers have walked away from the market. Getting loans is tough (if not impossible!) and there is a new generation who would rather rent than buy.

• Even if many people are in a position to buy, they are gripped by uncertainty and, much like people in Japan when the housing crisis hit there, they are reluctant to buy (even though houses in Japan soon recovered in price).

• Many young people are choosing to rent rather than buy, especially with unemployment on the rise in many areas and finance being difficult to get.

• This means the lower domestic demand is keeping prices low (however, this is not expected to continue as credit availability improves over the next 12-18 months and more Americans get back into the market, pushing up prices).

Over 100 banks in the US have gone bankrupt since the GFC.• In many cases, the banks are too scared to lend to each other, let alone to local

homebuyers.

• The banks are also currently burdened with too much bad debt from the past, making them unable to loan to new customers.

• This means property prices are temporarily being held at low levels. However, The Federal Reserve and US Government are making changes to the banking system which, when adopted, are expected to restore confidence and stimulate lending.

• It’s also expected those banks burdened with bad debt will take another 12-18 months to clear the backlog and then get back to business as usual.

• This points to a very small window of time before the US market is once again flooded with local investors, who will create higher demand and push prices up.

We’ve all heard of the concept of a CREDIT SCORE. It’s a number used by banks, credit card companies and lenders that reflects a person’s credit-worthiness.

• In America, FICO is the most widely used credit scoring model.

• Due to the high number of people who have either lost employment or defaulted on bills or walked away from their mortgages, many millions in the US have a low FICO credit score right now.

• Many would argue the FICO thresholds have been set too low in the past, enabling people who perhaps were not ideal candidates to access credit and contributing to the problems experienced in the US Housing Market.

• Moving forward, the required FICO Score will get higher, meaning a person will need to have a higher credit score than previously to access finance. It’s expected it will take people 12 to 24 months to regain their credit scores before getting back into the market. Once those investors start reaching the required FICO scores, the US Market will come under increasing price pressure as demand for properties grows.

• At the moment, particular international investors (such as equity rich Australians) are seen as a lower risk option than local US investors by some US lenders and financiers.

• Once the local US economy stabilises, credit eases and people begin to rebuild their own personal credit scores, international investors will not be as desirable to lenders as they are now, because local investors are easier and faster clients.

• This may make acquiring finance for international investors harder in the future, which is another reason why it is important to act now.

Investors Flocking to US Property From All Over the World!

Unlike in Australia where we are used to centralised cities, where property prices and demands tends to get higher the closer you go to the CBD and there is a love affair with buying properties within 5-10km of the city centre, this is not necessarily the case in the US.

Because the US has extensive infrastructure such as highways, school and other amenities, the more secure, long term tenants and desirable properties are often located further out from some city centres. And what tends to happen to properties close to those cities is that they are tenanted by a more transient population.

How the US Property Market is Different to Australia

1. Property Managers are available in all areas, & are well-trained & regulated

WRONG!Unlike in Australia, even if the title search is completed correctly on a US Property, there can be outstanding Restrictions/Obligations on a property which can take up to 3 months to be applied and many months to be removed - and can be easily missed if you don’t know what you are looking for. Imagine buying a property for next to nothing and then inheriting a debt for thousands of dollars that wasn’t yours, but is now!

Unlike in Australia where the Real Estate Institutes promote professionalism in the industry, AND the Rental Managers are licenced and regulated under state legislation, in the US, property managers are NOT regulated and there are many one-man bands and fly by night operators who might work part-time from their home and have very little training.

If something goes wrong with your US property and you have a “dodgy” property manager, you have very little leverage—it could be the last you see of your rental income or you could find your property poorly managed resulting in high vacancy, property damage, poor tenant selection and more headaches than you want to know about. Plus, in some US cities there are additional taxes, which, if not collected by your property manager, you could be personally liable for.

Jim Fetgatter is head of the Association of Foreign Investors in Real Estate (AFIRE). AFIRE is the only not-for-profit association for the foreign real estate investment

community, providing the opportunity for foreign investors in the United States to become as knowledgeable as domestic investors. The association has an exclusive membership of international investors from 17 countries.

At the end of 2010, AFIRE conducted the 2011 Annual Foreign Investment Survey among its 200 members worldwide. The respondents to the survey own more than $600 billion of real estate globally and $265 billion in the US. The survey indicates a record level of interest in the US. However, that interest is focused on a very few select markets in the US.

When asked which countries provided the best opportunity for capital appreciation, the US captured an amazing 65 percent of the votes. To put this in perspective, in 2006 the US received only 26 percent of the vote, just slightly ahead of China at the time.

Just released figures (June 2011) from the S&P/Case-Shiller Home Price Indices show there has been a monthly increase in prices in US Real Estate for the first time in eight months.

Key Case-Shiller Index Highlights:

• Prices of single family residential homes in the US showed a monthly increase for the first time in eight months

• As of April 2011, average home prices across the United States are back to their summer of 2003 levels.

Pending residential property sales in the United States rose strongly in May with all regions experiencing gains from a year ago, pointing to higher housing activity in the second half of the year, according to the latest report from the National Association of Realtors.

Its Pending Home Sales Index, a forward looking indicator based on contract signings, increased 8.2% to 88.8 in May from an upwardly revised 82.1 in April and is 13.4% higher than the 78.3 reading in May 2010.

“Absorption of inventory is the key to price improvement, and this solid gain in contract signings implies that home values in many localities are or will soon be stabilizing as inventories get absorbed at a faster pace.”

Mr Yun also said, “Some markets have made a rapid turnaround, going from soft activity to contract signings rising by more than 30% from a year ago.”

The US Department of Housing and Urban Development expects home prices to rise as early as the third quarter of 2011, as the number of foreclosures has begun to decline, increasing the quantity of homes available on the market.

“It’s very unlikely that we will see a significant further decline. The real question is when will we start to see sustainable increases? Some think it will be as early as the end of this summer or this fall.”

As of April, 1.7 million homes were in the foreclosure process, down 18% from the peak as more of the houses were sold.
