The equity market is about to enter corporate results season and the Q4 result announcements in the coming weeks should decide the

direction of the market. Business in recent months have witnessed some input cost pressures. This might impact the margins for the Q4.

We believe that most businesses will have margin impact of 80 to 180bps. It is to be seen how much of this margin pressure gets negated

with price increases and operating efficiencies. We believe that more than the results, the confidence of businesses to face the

changing times ahead will be the key deciding factor for the market.

2. In a stable economy the upward movement of interest rates is also an indication of increasing inflation expectations in the economy.

This also means that the economy is doing well and demand-supply equations are at work. Typically, in this situation markets after

digesting the initial bad news of increasing interest rates, start doing well because of overall growth and increase in asset prices.

3. If the economy starts doing well and witnesses reasonable inflation, typically the fiscal and monetary support provided to the

economy by governments and central banks respectively start getting reversed. The change might alter the global liquidity and

hence global allocations and flows. India so far has been a big beneficiary of global flows. In the event of such reversal, markets may

witness some short-term volatility. However, India might continue to be an attractive investment destination for the strong

domestic fundamentals.

To abate the interest rate risk, Reserve Bank of India (RBI) in its recent monetary policy announcement, left the policy rates unchanged.

The new guidance reads as follows: “The Monetary Policy Committee (MPC) also decided to continue with the accommodative stance,

as long as necessary to sustain growth on a durable basis and continue to mitigate the impact of COVID-19 on the economy, while

ensuring that inflation remains within the target, going forward”.

One key change is that MPC now seeks to sustain rather than revive growth, which suggests that the committee now sees growth on a

firmer footing. RBI managed to balance its messaging to the bond markets by announcing a “secondary market G-Sec acquisition

program or G-SAP 1.0”, wherein RBI has promised to purchase Rest 1 trillion of G-Secs in fiscal Q1, with the first auction of Rs 250 bn

scheduled for the middle of this month. The phrasing “G-SAP 1.0” suggests more such calendars are likely, and that assuaged bond

market concerns, although the Overnight Index Swap curve flattened. Overall, the policy turned out to be neutral, as we believe that RBI

would continue to move on a path to disengage from emergency policy settings while striving to manage the negative fallout on the

bond market. This should ideally result in flattening of the yield curve with long end of the curve being anchored with G-SAP and short

end of the curve moving up.

March is usually a busy month in the Indian financial system, mainly because of the financial year ending. The financial year end related

adjustments usually induce price volatility in the markets. This year, the spike in global yields added another dimension to the market.

The reversal in the bond yields are important because:

1. First and foremost the increase in interest rates impact the present value of future cash flows. This in turn changes the valuation

assumptions and thereby results in change of present valuation. Therefore, in the current scenario the transition from a lower

interest rate environment to a higher interest rate environment should result in correction of valuations. However, this correction

can be neutralized with higher growth.
